I'm going with option C. The backup proxy in use is failing over to Network mode. Sounds like the most logical explanation to me.

Hmm, I'm not sure. The backup repository needing to be changed to a Scale-out Backup Repository doesn't seem quite right to me. Wouldn't that be a potential solution, not a cause of the issue?
